The Geographical Pattern of Irish Foreign

Trade:

Test of a Gravity Model*

Abstract: T h i s article assesses the extent to w h i c h e c o n o m i c a p p r o a c h e s to the geographical pattern o f foreign

trade e x p l a i n the pattern o f I r i s h m e r c h a n d i s e i m p o r t s a n d exports. T h e a p p r o a c h adopted is that o f a "gravity" m o d e l o f foreign trade flows. T h i s hypothesises that the geographical pattern o f a country's trade is determined by the e c o n o m i c size o f trade partners a n d their distance apart. T h e "preference s i m i l a r i t y " a p p r o a c h , w h i c h hypothesises that trade in m a n u f a c t u r e d goods is concentrated a m o n g countries with s i m i l a r incomes a n d tastes, is also e x a m i n e d . T h e article finds evidence in favour o f the gravity a p p r o a c h but not the preference similarity hypothesis.

T

h e g e o g r a p h i c a l c o n c e n t r a t i o n o f I r e l a n d ' s f o r e i g n t r a d e o n t h e i n d u s t r i a l i s e d c o u n t r i e s i n g e n e r a l , a n d o n t h e U K i n p a r t i c u l a r , is w e l l r e c o g n i s e d . I n 1983 I r e l a n d ' s E E C p a r t n e r s a c c o u n t e d f o r 69 p e r c e n t o f its m e r c h a n d i s e e x p o r t s a n d 67 p e r c e n t o f m e r c h a n d i s e i m p o r t s . T h i s c a n b e seen f r o m T a b l e 1. T h e ' U K shares i n I r i s h e x p o r t s a n d i m p o r t s i n 1983 w e r e 37 p e r c e n t a n d 45 p e r c e n t , r e s p e c t i v e l y . A l l d e v e l o p e d c o u n t r i e s h a d a c o m b i n e d s h a r e o f 88 p e r c e n t o f I r e l a n d ' s e x p o r t s i n 1983, a n d a 92 p e r c e n t s h a r e o f its i m p o r t s . T h e c o u n t e r p a r t o f t h i s d o m i n a n c e b y t h e i n d u s t r i a l i s e d c o u n t r i e s is t h e s m a l l s h a r e a c c o u n t e d f o r b y t h e state t r a d i n g a n d d e v e l o p i n g c o u n t r i e s . T h e c o m b i n e d s h a r e o f these t w o g r o u p s i n I r e l a n d ' s f o r e i g n t r a d e i n 1983 was 11 p e r c e n t i n t h e case o f e x p o r t s a n d 7 p e r c e n t i n t h e case o f i m p o r t s , b o t h v e r y l o w b y i n t e r n a t i o n a l s t a n d a r d s .

d e v e l o p m e n t s i n i n d i v i d u a l overseas c o u n t r i e s affect t h e I r i s h e c o n o m y . S i m i l a r l y i t w i l l affect t h e i m p a c t o n t h e I r i s h e c o n o m y o f c h a n g e s i n e x c h a n g e rates, i n i n t e r n a t i o n a l t r a d e r e g u l a t i o n s , a n d i n i n t e r n a t i o n a l t r a n s p o r t costs. H o w e v e r , t h e g e o g r a p h i c a l p a t t e r n o f I r e l a n d ' s f o r e i g n t r a d e has r e c e i v e d r e l a t i v e l y l i t t l e a t t e n t i o n i n e c o n o m i c s t u d i e s . S o m e a t t e n t i o n has b e e n p a i d t o c h a n g e s i n t h e g e o g r a p h i c a l p a t t e r n o f t h i s t r a d e , i n p a r t i c u l a r t o t h e d e c l i n e i n t h e i m p o r t a n c e o f t h e U K as a d e s t i n a t i o n f o r I r i s h e x p o r t s a n d t o t h e r o l e o f E E C m e m b e r s h i p i n t h i s (see M a t t h e w s (1980), M c A l e e s e (1984)). H o w e v e r , n o a t t e m p t s h a v e b e e n m a d e t o e x a m i n e t h e g e o g r a p h i c a l p a t t e r n o f I r e l a n d ' s f o r e i g n t r a d e o n a c r o s s - s e c t i o n a l basis o r t o o f f e r a s y s t e m a t i c e x p l a n a t i o n f o r t h i s p a t t e r n . T h i s s i t u a t i o n c o n t r a s t s w i t h t h a t o f t h e p r o d u c t c o m p o s i t i o n o f I r i s h m e r c h a n d i s e t r a d e . A n u m b e r o f s t u d i e s h a v e tested t h e e x t e n t t o w h i c h t h i s p r o d u c t p a t t e r n c o m p l i e s w i t h t h e e x p e c t a t i o n s d e r i v e d f r o m i n t e r n a t i o n a l t r a d e t h e o r y (see M c G i l v r a y a n d S i m p s o n (1973), F a r l e y (1972), F a r l e y (1973), F a r l e y (1981), M c A l e e s e a n d C a r e y (1981)).

S i m i l a r a p p r o a c h e s a r e u s e d i n r e g i o n a l s t u d i e s t o e x p l a i n f l o w s s u c h as m i g r a t i o n , c o m m u t i n g , t r a n s p o r t a n d t o u r i s m (see, f o r e x a m p l e , R i c h a r d s o n (1978, p p . 1 9 4 - 1 9 5 ) ) . G r a v i t y m o d e l s , i n g e n e r a l , o b t a i n t h e i r i n s p i r a t i o n f r o m p h y s i c s a n d f r o m t h e i n t e r p l a y o f t h e f o r c e s o f a t t r a c t i o n , a n d resistence. I n t h e case o f i n t e r n a t i o n a l t r a d e t h e m a j o r " t r a d e c r e a t i n g " f o r c e u s e d i n g r a v i t y m o d e l s is e c o n o m i c size as m e a s u r e d b y G N P , p o p u l a t i o n o r g e o g r a p h i c a l a r e a . T h e m a j o r " t r a d e p r e v e n t i n g " f o r c e is d i s t a n c e , r e p r e s e n t i n g b o t h t r a n s p o r t costs a n d o t h e r m o r e p s y c h o l o g i c a l b a r r i e r s (see B e c k e r m a n (1956)). T h e effect o f c o m m e r c i a l p o l i c y o n t r a d e f l o w s has a l s o b e e n tested w i t h i n t h e s e t t i n g o f g r a v i t y m o d e l s b y i n c o r p o r a t i n g p r e f e r e n t i a l t r a d i n g a r r a n g e m e n t s as p o t e n t i a l l y t r a d e c r e a t i n g v a r i a b l e s (see T i n b e r g e n (1962) a n d L i n n e m a n n (1966)). ' •

W h i l e s o m e t i m e s p r e s e n t e d as a n a l t e r n a t i v e t o n e o - c l a s s i c a l t r a d e t h e o r y (e.g., b y L i n n e m a n n (1966)), t h e g r a v i t y a p p r o a c h is c o n s i s t e n t w i t h f a c t o r p r o p o r t i o n s t r a d e t h e o r y . G r a v i t y - t y p e i n f l u e n c e s f a c i l i t a t e o r p r e v e n t t h e r e a l i s a t i o n o f t r a d e f l o w s as d e t e r m i n e d b y c o m p a r a t i v e a d v a n t a g e . F o l l o w i n g u p o n t h e e a r l y w o r k , m o r e r e c e n t s t u d i e s h a v e c o n f i r m e d t h a t g r a v i t y m o d e l s h a v e c o n s i d e r a b l e e x p l a n a t o r y p o w e r w i t h r e g a r d t o t h e g e o g r a p h i c a l p a t t e r n o f i n t e r n a t i o n a l t r a d e (see A i t k i n (1973), H e w e t t (1976), G e r a c h i a n d P r e w o (1977), W e i s s a n d W o l t e r (1979), a n d S a p i r (1981)).

T h e g r a v i t y m o d e l a l s o p r o v i d e s a c o n v e n i e n t f r a m e w o r k w i t h i n w h i c h t o test L i n d e r ' s " p r e f e r e n c e s i m i l a r i t y " h y p o t h e s i s ( L i n d e r 1961). T h e p r e f e r e n c e s i m i l a r i t y a p p r o a c h was d e v e l o p e d i n a n a t t e m p t t o e x p l a i n t h e c o n c e n t r a t i o n o f t r a d e i n m a n u f a c t u r e d g o o d s a m o n g i n d u s t r i a l i s e d c o u n t r i e s . L i n d e r h y p o t h e s i s e d t h a t a m a j o r i t y o f m a n u f a c t u r e d g o o d s a r e d e s i g n e d a n d p r o d u c e d i n i t i a l l y t o satisfy d o m e s t i c d e m a n d , a n d a r e e x p o r t e d o n l y w h e n f i r m l y e s t a b l i s h e d o n t h e h o m e m a r k e t . T h e y a r e , t h e r e f o r e , m o s t l i k e l y t o b e s o l d t o o t h e r d e v e l o p e d c o u n t r i e s h a v i n g s i m i l a r i n c o m e a n d tastes. L i n d e r o b t a i n e d e m p i r i c a l l y i n c o n c l u s i v e r e s u l t s , b u t a n u m b e r o f m o r e r e c e n t s t u d i e s f o u n d e v i d e n c e t o s u p p o r t h i s h y p o t h e s i s . T h i s s u p p o r t consists o f a n e g a t i v e r e l a t i o n s h i p b e t w e e n t h e l e v e l o f t r a d e i n m a n u f a c t u r e d g o o d s a n d t h e size o f t h e per capita i n c o m e d i f f e r e n t i a l b e t w e e n t r a d i n g p a r t n e r s (see F o r t u n e (1971), H i r s c h a n d L e v (1973), S a i l o r s et al (1973)). I n a g r a v i t y m o d e l , per capita i n c o m e d i f f e r e n c e c a n b e i n c o r p o r a t e d as a n a d d i t i o n a l t r a d e - p r e v e n t i n g e x p l a n a t o r y v a r i a b l e .

T h i s m o d e l is tested u s i n g c r o s s - s e c t i o n d a t a o n I r e l a n d ' s f o r e i g n t r a d e w i t h seventy c o u n t r i e s i n 1977.

T h e i m p o r t a n d e x p o r t statistics u s e d a r e d a t a o n t h e c u r r e n t v a l u e o f I r i s h m e r c h a n d i s e t r a d e p u b l i s h e d b y E u r o s t a t .1 T h e seventy c o u n t r i e s i n c l u d e d a r e t h o s e w i t h w h i c h I r e l a n d h a d r e c o r d e d i m p o r t s a n d e x p o r t s i n 1977. T h e y i n c l u d e 22 d e v e l o p e d c o u n t r i e s , 4 1 less d e v e l o p e d c o u n t r i e s a n d seven state t r a d i n g c o u n t r i e s . R e g a r d i n g t h e i n d e p e n d e n t v a r i a b l e s , t h e G N P d a t a u s e d a r e W o r l d B a n k statistics r e l a t i n g t o 1977.2 D a t a o n distances a r e s h i p p i n g distances f r o m D u b l i n t o t h e m a j o r p o r t o f t h e t r a d i n g p a r t n e r . T h e m a i n s o u r c e o f these d a t a a r e p u b l i s h e d m a r i n e d i s t a n c e t a b l e s a u g m e n t e d i n s o m e cases b y e s t i m a t e s .3

Five d u m m y v a r i a b l e s a r e i n c o r p o r a t e d i n t h e m o d e l . T h e s e a r e i n t e n d e d t o c a p t u r e a n y q u a l i t a t i v e d i f f e r e n c e s i n t h e o p e r a t i o n o f t h e g r a v i t y m o d e l w i t h d i f f e r e n t c o u n t r y g r o u p s . I n e a c h case a v a l u e o f 1 is a t t a c h e d t o c o u n t r i e s t h a t a r e m e m b e r s o f t h e d e s i g n a t e d g r o u p s a n d a v a l u e o f zero is a t t a c h e d t o n o n m e m b e r s . T h e f i v e d u m m y v a r i a b l e s r e p r e s e n t m e m b e r s h i p o r n o n -m e -m b e r s h i p o f t h e f o l l o w i n g g r o u p s o f c o u n t r i e s :

T h i s source was chosen because the classification methods used tacilitated the analysis. T h e choice o f year was dictated by E u r o s t a t data availability at the time when the research was u n d e r t a k e n . T h e f a c t t h a t t h e m o d e l e x p l a i n s m a n u f a c t u r e d i m p o r t s ( M3) m u c h b e t t e r t h a n i t e x p l a i n s i m p o r t s o f r a w m a t e r i a l s a n d f o o d s t u f f s ( M2) is c o n s i s t e n t w i t h t h i s c o n c l u s i o n .

O f t h e i n d e p e n d e n t v a r i a b l e s , G N P o f t h e t r a d i n g p a r t n e r (Y) p e r f o r m s c o n s i s t e n t l y b e s t . Since a l o g - l i n e a r f u n c t i o n is u s e d , t h e e s t i m a t e d c o e f f i c i e n t c a n b e i n t e r p r e t e d as a n e l a s t i c i t y . A c r o s s t h e c o u n t r i e s w i t h w h i c h I r e l a n d h a d r e c o r d e d t r a d e i n 1977, a d o u b l i n g o f G N P size is a s s o c i a t e d w i t h a n i n c r e a s e o f j u s t o v e r h a l f i n t h e l e v e l o f m e r c h a n d i s e t r a d e . H o w e v e r , elasticities f o r a

T h e d i s t a n c e v a r i a b l e ( D ) , w h i l e h a v i n g t h e e x p e c t e d s i g n t h r o u g h o u t , is s t a t i s t i c a l l y s i g n i f i c a n t f o r t r a d e i n m a n u f a c t u r e s o n l y . T h e d u m m y v a r i a b l e s g i v e m i x e d r e s u l t s . T h e E E C d u m m y ( K , ) is s t a t i s t i c a l l y s i g n i f i c a n t f o r t o t a l i m p o r t s , f o r m a n u f a c t u r e d i m p o r t s , a n d f o r a l l o f e x p o r t s , w i t h t h e e x p e c t e d p o s i t i v e s i g n i n e a c h case. V I C O N C L U S I O N S

A s d e s c r i b e d i n t h e i n t r o d u c t i o n , I r e l a n d ' s f o r e i g n t r a d e is h e a v i l y c o n c e n t r a t e d o n a s m a l l n u m b e r o f i n d u s t r i a l i s e d c o u n t r i e s . T h i s a r t i c l e has e x a m i n e d t h e e x t e n t t o w h i c h a g r a v i t y m o d e l o f i n t e r n a t i o n a l t r a d e f l o w s c a n e x p l a i n t h i s . T h e a n a l y s i s suggests t h r e e m a i n c o n c l u s i o n s :

T h e l o w l e v e l o f G N P o f m a n y o f these c o u n t r i e s , n o t a b l y less d e v e l o p e d c o u n t r i e s , a n d t h e i r d i s t a n c e f r o m I r e l a n d p r o v i d e a s y s t e m a t i c e x p l a n a t i o n o f m u c h o f t h e i r l o w s h a r e i n I r i s h f o r e i g n t r a d e .
